Steelmakers benefited from China Supply Reforms

The structure of the Chinese steel sector has changed fundamentally over the last 18 months, as the supply reforms has pushed through. This will continue to have a significant impact on pricing and profitability of their domestic industry.

As the steady-state profitability of the domestic market lifts, the incentive to seek sales overseas will fall and thus carbon steel exports from China drops. Importantly, the price of these exports will be closely linked to the higher domestic prices, therefore, they will be priced higher relative to costs compared with recent years. It is believed this situation will benefit steelmakers everywhere, as capacity utilization of the industry lifts and profitability improves.

We are already seeing the impact of this today! The steel market in China has been performing well since September 2016 and exceptionally well since June 2017 and current profitability is high. It is believed that the level of profits today is not sustainable, but the impact has been a significant lowering of exports, to the floor level. Steelmakers elsewhere are already seeing the benefits. Steelmakers in South East Asia and elsewhere outside China are taking full advantage of the lower availability of steel products from China to ramp up steel production.

The differential between domestic and export sales is high in China, but this is expected to return to a more normal, steady-state level once the steel sector in China familiarises itself with operating at higher levels of capacity utilisation and it exits the current period that has been characterised by rapid transition and change. Under these, more stable, conditions, domestic steel prices will pull back from today’s levels, but will hopefully continue to be set higher relative to costs and the industry will be profitable.

The fundamental is merely that steels could be produced in different routes. More than 80% of Chinese steel producers are from blast furnace convertor steel making process while most of South East Asia’s steel producers are on the scrap base or direct reduced iron through electric arc furnace route. Blast furnace convertor steel making consumes iron ores, met-coke; and adopts oxygen and chemical reaction steel making process whereas electric arc furnace simply uses electricity to melt scraps. Escalating of electricity cost has given a high production cost. Nevertheless, due to the complete closure of induction furnace steel making in China by beginning of 2017, domestic scrap price remains low and the steelmakers realise a better profit margin from their electric arc furnace route by restarting their electric arc furnace and/or consuming more scraps in their hot metal charging EAF route.

In this scenario, Technojis would contribute by collaborating with steelmakers to develop innovative strategies, new steel grades to broaden product range and redesign steel processes. We develop strategy to effectively reduce production cost. Technojis also operates technical service, operation and maintenance outsource contracts in iron making plant, steel making plant and rolling mill to boost productivity.
